Yes, there is a law about wheel sizes and coloured lights (and suspension height, exhaust volume, tint, etc, etc, etc) - Check the RTA website for modification rules.

If it's illegal it automatically makes your car unroadworthy and therefore un-insurable. So I'd be checking it out quickly!!

Yeah im sure its NSW law that you can only go +2 fitment and no more than 1" wider in track but check with the RTA to be sure and make sure you check with your insurer as well.

Ok is it true that ur car goes faster with bigger wheels??

I don't know about it going faster..... but if your wheels are too big you will be you will be travelling faster than the speedo indicates. if the wheels are too small you will be travelling slower than the speedo says.

i.e. my wheels are a tad too small and when my speedo says i'm doing 100 i'm actually doing 91. So to do 100 the speedo needs to be sitting on 110.

Well i have 18's on my car but my standard wheel size is 14" so is that bad??

Yes, especially in NSW. From memory, it's a defect as you've gone past 3".

Edit: Wasn't quite right, but still technically correct: http://www.rta.nsw.gov.au/registration/downloads/vsi/vsi09_rev4.pdf

In terms of speed/economy:
